UK Commercial Property Leases; Seek Professional Advice

Businesses are being warned to avoid tempting but potentially costly shortcuts in commercial property leases. The advice comes following the publication of a new stronger code of practice that includes a step-by-step guide for tenants to negotiate a lease. Leading city law firm, Hegarty Solicitors, welcomes thecode of practice, but says it is not a substitute for expert legal advice that can often secure substantial savings for businesses and anticipate issues that arise years after a lease is signed.

New Government Backed Code

The new ‘Code for Leasing Business Premises’ that was launched in March 2007 by Housing Minster Yvette Cooper, has been published to clarify the process and aims to assist new businesses that are new to negotiating leases for shops and offices.

Commercial Property Partner Richard Hegarty says businesses might be tempted to try and handle negotiating the lease themselves, but it is their lack of experience that makes them more vulnerable, and they need to realise the importance of using experienced property lawyers.

Richard explained, “The new code is not compulsory but is regarded more as a basis for negotiation rather than a blueprint for a lease.”

”I would strongly recommend that anyone entering into lease negotiations takes expert legal advice. The code is still quite complicated, and businesses should take into consideration the time they want to spend trying to understand the lease, and what happens when something goes wrong at a later stage”

”Also, the code is standardized but every property is different. A commercial property lawyer would able to provide specialist advice on each individual scenario and know to look for anything unusual in the lease.”

Negotiating Yourself; A False Economy

He continued, “When people are starting up we know that every penny counts, and they might think they will save money handling the lease themselves. A commercial property lawyer is really like an insurance policy. We are highly experienced at negotiating leases and can often obtain a better deal than they could themselves. The savings they could make can dwarf the legal costs involved, and they have peace of mind knowing they are fully aware of their rights and commitments in the lease.”

The new code suggests that landlords may not want to tie tenants in for lengthy periods. Richard says that when a company is unsure of it’s future, perhaps because it is new or in an unstable market it can make sense to have a shorter lease period. However, many other businesses prefer to have the security of knowing they will not be looking for other premises or incurring moving costs in the near future.

2009 Set to be Another Difficult Year for UK Commercial Property

UK commercial property returns in 2008 are set to be the worst recorded for eighteen years and RICS has warned that commercial property values could still fall by a further 25% over 2009 and 2010. For tenants looking for commercial properties to lease this isn’t all doom and gloom as it is resulting in commercial real estate landlords offering increased inducements, incentives and sharp drops in their rents.

The credit crunch has hit the financial services and properties industries the hardest. Canary Wharf is currently one of the most exposed areas in the UK and facing the threat of increasingly empty buildings. As the financial district of London it has been hit hard by the credit crunch and potential tenants have found that there are now many bargain lets to be had.

Despite the negative effects on the financial and properties sectors some industries are in fact seeing and upturn as a result of the credit crunch and are actually seeking out more commercial property. Certain sectors are now actually in their element as a result of Britain’s tightening purse strings. Cash convertors, the Australian founded company that provides pawn broking and other cash raising services has experienced a significant growth in profits compared to previous years which corresponds with the overall decline in the economy and has actually opened a higher than average amount of new stores this year. Their customer base has widened in variety too with it now not being uncommon for city businessmen to visit the store because they need a short-term, quick cash injection.

Other industries experiencing upturns are bailiffs, tax advisers, takeaway providers and any kind of budget provider such as budget hotelier Travelodge or budget supermarket chains Lidl and Aldi. As a result of redundancies and investment downturns some people are having to make huge cutbacks however, the majority are looking for smart ways to save money that don’t affect their current lifestyle too much. For example, having a takeaway or going to a cheaper restaurant rather than fine dining; shopping at a cheaper supermarket and using cheaper hotels for business travel. Companies seeing an upturn despite or in fact because of the credit crunch are in a highly enviable position. Not only are they seeing increased profits but they are also making plans for expansion when the rest of the UK is sitting tight or planning cut backs. Their expansion plans will benefit even further from the credit crunch due to the fact there are now a lot of cut price commercial properties available to these businesses that previously may have been inaccessible.

While UK commercial real estate has taken a beating over the last couple of years, declines accelerated a bit from Quarter 4 of 2008 through Quarter 3 of 2009.  While some analysts see signs of recovery, and GDP growth continues to improve, there are some challenges.

•    A great deal of commercial real estate investment is fueled by equity market performance.  With the great volatility in European and American equities markets, it’s unlikely to help in a movement of funds into commercial real estate in the UK.

•    It’s very difficult to find a bank that isn’t focused on repairing their balance sheets.  This makes leverage more difficult, and borrowers must look longer and work harder for loans.

However, even considering the challenges, there are bright spots.  Sentiment in the property derivatives markets is improving, with an expected 10%+ improvement expected in 2010.  Month over month investment activity continues to increase, mostly from foreign investors in the London area and to some lesser extent in the regions.

While nowhere near the boom levels of 2004 into 2007, propertydata.com has published preliminary data showing that investment market activity was 27% higher in May than in April.  This is a reasonably strong report when compared to past years.  April and May showed increased activity by foreign investors, mostly European, but also more investing from UK-based institutions.  Publicly listed real estate companies also contributed to investment during the same period.

While this increased activity is a positive sign for the future, net lending flows were negative in May and expected to continue into the months ahead, perpetuating the five quarter negative trend.  Banks are still highly exposed, and focused on improving their financial performance and balance sheets.  With the situation in Greece and other negative news, risk aversion is the norm, with net sales of equities and net purchases of UK government bonds.

As in the U.S., lenders have been delaying action against borrowers behind in debt repayment, hoping that a turn-around will bring a healing allowing avoidance of default and foreclosures.

With retail sales rebounding, it is expected that the UK economy will show expansion in Q2, and possibly the next quarter.  While the job market is still in the doldrums, the soft economic activity that goes along with it helps to keep interest rates low.  The expectation is that this trend will remain into 2011.

This mix of financial positives and negatives still seems to point toward modest improvement, but only time will tell.
